There is not a lot of facts to work with. What is believed is that as part of the Exam for the Mark of Mastery, Sora and Riku are put into a dream for the exam. It is unknown why Sora and Riku are in there KH1 garb, but I believe it has been said that this is important. This is mainly conjecture, if someone has more facts or if I have miss quoted a theory, please correct.

No one knows what Dream Drop Distance is about. Nomura did say that Sora and Riku's Mark of Mastery Exams are a small part of it. And that's it.

All Nomura said is that they are in their KH1 clothes for a reason, and that the Mark of Mastery is only a part of the game. I really think it's in a dream. Look at all the past KH subtitle games, the subtitles gave a hint of the story.
