I heard in a recent interview that the second cutscene in the game(where Sora and Riku are on the island) said it happened in the Kingdom Hearts 1 game. But if that's true then why does Riku have his new haircut? Also when Riku and Sora are on the raft, then Ursula comes, how did they know who she was and how did she know them IF IT WAS IN SOMEWHERE IN THE KH! GAME!So are they in a dream state?Did they go back in the past?

Yen Sid explained to Sora and Riku that in order to take the Mark of Mastery Exam properly was that they had to learn all that they had learned in the games up to now all over again hence why they are in the appearances of their Kingdom Hearts seleves.

I'll explain this thoroughly.

 

Sora and Riku are brought back to Destiny Islands and with the use of Yen Sid's magic, he was able to make them younger to the time before they knew how to use a Keyblade. But they don't necessarily time travel back, meaning they retain all their memories. Yen Sid just made them younger, so their haircuts didn't change. The reason Ursula appeared was due to the fact that they have sort of crossed through the Realm of Sleep and therefore it was sort of her in there as well. Because they never used the raft, Yen Sid had them use it to travel through the sea and open the Keyhole to travel into the Realm of Sleep. Technically they are in a dream state and so therefore everything in the Realm of Sleep is sleeping. Yen Sid purely states that even the worlds are sleeping and therefore the world has dreams too, as well as the people in those worlds, and therefore the people and the story that plays through these dream worlds won't remember Riku and Sora because they never met. They never met because they are dreams and not the real people. This explains why the stories are twisted and doesn't really affect the world besides awakening it back to it's prime.

Due to how Joshua explained it, they would probably remember Sora and Riku due to Joshua's interference and the fact that they would return to Shibuya after completing the Reaper's Game.
